The moving average crossover strategy is geared toward finding the middle of a trend. A trend defines price action in which prices move in a specific direction over a period of time. The most basic type of crossover is when the price of an asset moves from one side of a moving average and closes on the other. What is a moving average crossover?

A moving average crossover refers to the point on a chart where there is a crossover of the shorter-term or fast moving average, above or below the longer-term or slow moving average. Moving average crossovers can help traders identify trend patterns, including the direction in which price may be trending, where a potential entry point can be made, and if the potential is there for a trend to end or reverse.

As you can imagine, there is more than one type of moving average. Some moving averages, like the Exponential Moving Average, put more emphasis on the most recent price to help you react quicker to possible trend shifts. Whichever type of moving average you use, the rules for entries and exits remain the same.


Benefits and risks of using a Moving Average Crossover Strategy

One benefit of using a moving average crossover strategy is that traders can take objective signals that are reflective of market strength.

However, although this is seen as the simplest trading strategy, the Moving Average Crossover strategy for following trends is not without risk. The moving averages give equal weighting to all prices within the period selected when applying the indicator, so there is a lagging nature to the indicator’s ability to respond to changes in price. When there is a slower response time, this could mean that traders are sacrificing less reward and opening themselves up to greater risk. In short, you can’t forecast trends with moving averages – you can only learn about a trend that has already happened.

An example of this can be seen in the above chart, where the Death Cross represents a false signal this time as the price reverses to the upside.

Another risk is using moving average crossovers in sideways markets, where stop losses won’t be effective. In general, crossover strategies on lower timeframes may not be the most advisable to use.

Hedging If the Hedging function is selected the system will trade in both directions assuming the maximum number of permitted orders is greater than 1. For example, you could have a long (buy) EURUSD trade and also a short (sell) EURUSD trade created at a later date by the system if the entry requirements were met

Opposite Cross Exit If enabled, the system will close trades when the moving averages cross over in the opposite direction.
Stop To Breakeven If enabled, the system will move the stop loss to breakeven (order open price) when the position is in profit by a set number of pips as defined by the ‘Breakeven Padding’ parameter below
Close Friday Allows the trader to close all trades invoked by the system and shut down further trade operations at a specific trader defined hour on Friday

Stop Loss Sets the Stop Loss for auto trades in pips
Take Profit Sets the Take Profit for auto trades in pips
Max Orders Controls the maximum number of simultaneous orders for the chart
Minimum Order Interval Sets the minimum allowed interval between subsequent orders
Breakeven Padding Sets the number of pips in profit before the stop loss is moved to breakeven level (breakeven is the same as the order entry price)
Max Risk Sets the maximum permitted risk for each trade as a percentage of account equity


Initial back-test

To run a back-test we have coded a complete Moving Average Crossover trading strategy as a MetaTrader 4 Expert Advisor. During the preliminary analysis, we have identified that the best time frame for the Moving Average Crossover trading strategy is 1 hour (H1). We have run a back-test of the Moving Average Crossover strategy standard Moving Average Indicator to define the trend direction and cross point. For our test as a trade exit rule, we have used a Trailing Stop of 30 pips which is launched after a trade has started and is modified each new 1 pip of profit. From our point of view, such an approach allows to maximize profit and minimize drawdown.
